I like to surf the net, watch videos, etc. while gaming and this would prevent this. It is a terrible idea and no one will ever go for it. If you want to play without cheating, play on a console.

God forbid you want to multi-task while you have downtime in a MMO. if I couldn't multitask I'd go crazy while 5 of my friends dicked around trying to get what they need to go into a dungeon, or travel to the dungeon. I actually have trouble focussing on one thing and often need to multi-task to help my mind from getting bored and/or distracted. (no, i am not ADHD). Along with this I often want to watch the news, or the latest episode of a television show while gaming and then i will usually window the game, mute game sound, and set up split screen.
There is also the second issue where in some games there is actually plenty of time to do work while the game is running, during my time playing Eve I would often sit mining with a window while I typed assessments, keeping one eye on screen in case I was needed.
Finally: this would mean less people would use OS that had this type of disability, as a result it will not be implemented...
I like the idea of a cut down OS for gaming. It should run faster, and allow those cutting edge games to run more smoothly.
The full version of the OS should be compatible the gaming version.

THATS RIGHT! Microsoft can ELIMINATE the cheating and botting in MMO's for good EASILY!! Here is how: Provide a limited gaming version of your OS as a gaming platform for any MMO. Leave only features that are essential to play the game and REMOVE EVERYTHING ELSE. Including removing multitasking! There is no need for the gamer to be running any 3rd party software while playing! The only thing that comes to mind that could be needed would be playing custom music, teamspeak, and web browsing features. The player doesn't need anything else! Those can be integrated into the OS or the game itself and that IS ALL that is needed while playing an MMO. Installation of 3rd party softwares and any kind of coding should be disabled! Here's how it would work: The OS would come with the game install or separately whatever would work best. They would install as a parallel OS with the normal one that you could choose from your BOOT MANAGER everytime you boot up your computer. Wrapped into a designated drive encryped and in such format that it can't be accessed via other operating systems. AS A BONUS! Increased gaming performance due to the lite build no needless processes eating up the resources and slowing down your computer! PURE GAMING!
Encryption doesn't solve everything. It can be broken and will be broken. Also, the encryption key is stored somewhere that is accessible to someone with physical access to the machine.
You cannot stop someone from getting the OS out of RAM or really from reading it off the hard drive. Once someone has the OS, let the cheating begin as it will be hacked to allow cheating. There are emerging platform capabilities for doing this kind of thing. Woot, vendors creating hacking tools? Oh, I mean corporate spying tools.
Never assume secrecy has solved your problem. People will figure out how it works, even without the source or compiled code, and make their own.
It only takes one person to break the system and deliver that broken system to all and there will be a million plus people working on the problem.
A non-multitasking OS? Well, boot that OS inside a VMM. Now, the game really has no chance of knowing what I'm doing to cheat. The OS loaded as the VM? Well, I have physical access to the machine, let me put a new VM under it. Different hardware would be needed to make this particular one useful.
Cheating cannot be stopped. The best bet is to make it cost prohibitive to cheat but this typically ends up costing the normal user money too.

Yeah, I have to agree with others here when I say that you just described an Xbox 360. This works well for a console but would be a terrible idea for any PC game. MS love to stick junk noone needs in their OSes. You got flashy crap that makes your Vista slower than a mailman. They would never do something like this.
Instead the fellow that makes the MMO should make a special version of Linux only capable of running the game, the browser could be included in the game like in EQ2. Linux is open source so it would be a simple thing making a linuxversion with the game included.
You would also get a lot of more speed out of that computer.
Even if Microsoft would make a MMO version of Windows would they still leave in all the junk but disabling most of it, it would still slow down any computer.
So the OPs idea have some value but we should just ignore the part about Microsoft.
I would even go so far to suggest that the OS and game could be pre-installed on a SSD. Just plug it in a SATA port and you are ready to play. That would kill any cheaters and make the game flows a lot faster than any windows game would.

Software can be hacked and altered easily.
